Can you update with pwnd firmware?

As asked in the title, wanted to know if it was possible to use shift+update to update with custom firmware.

Just don't want to go through setting up as new phone and set everything again....

Yes you can. If you've previously backed up, at the end of the restore you'll be given the option of setting up as new or using the back-up, which will restore everything as before.

it's a terrible idea to "update" from a jailbroken/ipwned version to a new version. What you want to do is "restore" with the new version and set up as a new phone, but (if you can't be bothered to re-enter a few settings) it can work to restore from a backup, as rip mentioned. The problem is when you do that, some of the "jaibreak" directories, settings, etc will be reloaded onto an ostensibly clean software version... which is not always desirable.

It's not just entering a few settings though. Restore will replace notes, contacts, SMS, EMails etc as well.

emails and contacts you just re-sync.

You lose text message and camera rolls. I can back up camera rolls, but can't save text messages.
