You shouldn't have the folder unzipped at all. You should just be selecting the firmware file itself :) (it should be the file with the .ipsw extension)

Yes it is possible to upgrade straight to v1.1.1 from v1.01 Are you SIM UNLOCKED? If so then you MUST virginized the baseband first.

You could always give the iBrickr method to take it back to v1.02 method when in restore mode....not sure though.
